Investors’ usual assumptions about risk and outlier events are unrealistic. Recently, so-called, five-sigma or even ten-sigma events have been occurring not every hundred years like the proverbial flood but much more frequently. While we try to understand these events as perfect storms, the harsher truth is that the financial markets are, as Mandelbrot has suggested, much more prone to extremes. In other words, we live in a fat-tailed world not a bell curve one. How can investors generate alpha and manage risk at a time when environmental, political, terrorist and now liquidity risks threaten their portfolios?
